How do funds of funds make money?
Here's an explanation for how we make money . A fund of funds (FOF) is an investment vehicle that pools money from investors and buys a portfolio of other investment funds such as mutual funds, exchange-traded funds or hedge funds.
An FOF spreads out risk. Whereas owning one mutual fund reduces risk by owning several stocks, an FOF spreads risk among hundreds or even thousands of stocks contained in the mutual funds it invests in. FOFs also provide the opportunity to reduce the risk of investing with a single fund manager.
Funds of funds structure and fees
The FoF charges investors a fee on top of the individual funds, which is similarly structured, though lower. A typical FoF fee would be “1 and 5”, which means a 1% management fee on your investment plus a 5% performance fee on the gains from the investment.
Investors in the mutual fund may make a profit in three ways: The fund may earn interest and dividend payments from its holdings. The fund may earn capital gains from selling assets held in the fund at a profit. The fund may appreciate, meaning each fund share will grow in value over time.
Drawbacks and Risks of a Fund of Funds (FOF)
Fund of funds investors typically pay higher fees than investors in traditional investment funds. The fee comprises the fees of the underlying funds and the professional management fees charged by the FOFs.
Costs and fees: FOFs generally come with additional layers of fees. Investors might face the fees associated with the FOF itself and the fees of the underlying funds within the portfolio. These cumulative expenses can eat into overall returns, potentially reducing the net gains for investors.
ETFs and FoFs are both very sound investment products that can cater to different classes of investors. While ETFs are less risky, the returns generated are more or less equal to their underlying benchmark. FoFs on the other hand, are considered to be riskier than ETFs but the returns generated can be higher.
Since the benchmark characteristics are reasonable, we conclude that funds-of-funds, on average, deserve their fees-on-fees.
Fund of funds often charge an additional layer of fees since they invest in multiple underlying funds. These fees can impact your overall returns over time. On the other hand, feeder funds may have lower expenses as they directly invest in a single underlying fund.
Mutual funds often come with higher fees than ETFs because they are used to pay fund managers, among other expenses. But for the individual investor, that fee can compound into a large amount of money.
How do fund managers get paid?
Most mutual fund managers get a base salary each year, plus other forms of compensation that bring them well beyond that. Compensation comes from a base salary, fulcrum fees, deferred compensation plans, equity and stock options, performance bonuses for the company and teams, and nonmonetary benefits.
Distributions are allocated to unitholders in proportion to the number of units they hold on a specific date, known as the “record date”. Example: If you held 100 mutual fund units on the record date, and the distribution was $0.50 per unit, you would receive a taxable distribution of $50.
Private equity firms make money through carried interest, management fees, and dividend recaps. Carried interest: This is the profit paid to a fund's general partners (GP).
Some of the advantages of mutual funds include advanced portfolio management, dividend reinvestment, risk reduction, convenience, and fair pricing, while disadvantages include high expense ratios and sales charges, management abuses, tax inefficiency, and poor trade execution.
Equities and equity-based investments such as mutual funds, index funds and exchange-traded funds (ETFs) are risky, with prices that fluctuate on the open market each day.
A mutual fund provides diversification through exposure to a multitude of stocks. The reason that owning shares in a mutual fund is recommended over owning a single stock is that an individual stock carries more risk than a mutual fund. This type of risk is known as unsystematic risk.
For example, FoFs could invest in one mutual fund scheme that invests in stocks, one debt fund scheme that invests in bonds, and one gold fund scheme. It helps you to diversify your investments across different asset classes to earn better returns by minimizing the portfolio risk..
Funds with the lowest risk profile are the least volatile and funds with the highest risk are the most volatile. If you're a cautious investor, you may only want to take a small amount of risk to try and achieve a modest and relatively stable return. If so, funds with a low risk profile could be right for you.
The combined securities and assets the mutual fund owns are known as its portfolio, which is managed by an SEC-registered investment adviser. Each mutual fund share represents an investor's proportionate ownership of the mutual fund's portfolio and the income the portfolio generates.
In terms of safety, neither the mutual fund nor the ETF is safer than the other due to its structure.
Why buy a mutual fund instead of an ETF?
Unlike ETFs, mutual funds can be purchased in fractional shares or fixed dollar amounts. ETFs typically have lower expense ratios than mutual funds because they offer minimal shareholder services. Though mutual funds may be slightly more costly, fund managers provide support services.
As we covered earlier, infrequently traded ETFs could have wide bid/ask spreads, meaning the cost of trading shares of the ETF could be high. Mutual funds, by contrast, always trade without any bid-ask spreads.
a fund of funds will generally be just one of many investors in the underlying funds into which its invests, whereas in a multi-manager fund the assets remain within the scheme, simply being managed on a separate account basis.
FoFs provide immediate exposure to a diversified set of funds, professional management, and access to top-tier managers but may come with layered fees and limited transparency. Secondaries funds provide instant diversification, increased liquidity, and pricing efficiency but limit control and customisation options.
MoM fund is one type of multi-manager investment. The other type is fund of funds. The assumption underpinning MoM is that diversification and balance can be achieved more readily by having a group of specialists, instead of one individual, investing the fund's capital.
